# Can letter of credit be used for cross-border receipt and payment operations within the scope of entrepot trade?

## Question

I am the owner of a small and micro enterprise in Shanghai focusing on entrepot trade of Southeast Asian rubber. Last week, I lost nearly 2,000 USD in handling fees due to delayed T/T receipt. Now I have received a new order worth 150,000 USD, and the client insists on using letter of credit for settlement. However, I have only operated L/C for general trade before, and have no knowledge of letters of credit for entrepot trade. The customs updated compliance requirements for cross-border receipt and payment in 2026. I am afraid that the goods not entering China will lead to a broken document chain. If there is document discrepancy leading to payment refusal after L/C is issued, or the goods are detained by the customs due to title issues of the entrepot goods, not only will the profit of this order be lost, but I will also have to pay liquidated damages. I have been so anxious that I can barely sleep recently. I would like to ask whether letters of credit can be issued for entrepot trade at all, and what practical details and risk prevention and control points must be noted?

### Answer 1 — Best Answer

Under the 2026 foreign trade regulatory framework，letter of credit settlement is fully applicable to entrepot trade，but the full-link compliance process must be strictly followed. In the pre-document audit stage，it is necessary to focus on verifying **title continuity of first leg and second leg bills of lading**，ensure that the consignee，goods description，quantity and other information on the bills of lading are fully matched，meanwhile confirm the qualification level of the issuing bank，and give priority to overseas banks that have agency bank relationships with Chinese-funded banks，so as to avoid payment refusal risks caused by insufficient credit of the issuing bank.

In the core node connection link，it is necessary to clarify **flexible setting of letter of credit validity period**，which shall cover the full cycle of first leg transportation，second leg transshipment，document preparation and submission. Usually，a window period for document submission shall be reserved within 15 days after the second leg ship sails. Meanwhile，an "exclusive clause for entrepot trade" shall be specified in the letter of credit terms，indicating that the goods will not enter the territory of the issuing bank's country or the importing country，so as to avoid document examination disputes caused by ambiguous terms.

For the abnormal response plan，it is necessary to agree on a "discrepancy pre-communication mechanism" with the issuing bank in advance. If minor discrepancies are found in the documents，the agent bank can negotiate with the issuing bank to modify the terms before submission to avoid direct payment refusal. If there is abnormal title transfer，the spare title document (such as a copy of the sea waybill) shall be activated immediately for supplementary submission. In the final compliance implementation stage，all documents shall be submitted and filed through the CIPS system，matching the 2026 "document traceability" requirement for cross-border receipt and payment，and complete compliance verification and write-off.

### Answer 2

When issuing a letter of credit for entrepot trade, it is necessary to ensure that documents for customs declaration fully match the letter of credit terms. In 2026, the customs has further refined price examination requirements for entrepot trade, and electronic filing of a full set of documents including first leg bill of lading, second leg bill of lading, certificate of origin, commercial invoice and other documents is required. If there is discrepancy between the goods description, quantity, unit price in the letter of credit and the customs declaration form, it will trigger customs price examination disputes, and even lead to suspended receipt and payment or cargo detention at the port.

In addition, it shall be clearly marked in the letter of credit terms that "the goods are only used for entrepot transportation and will not enter the territory of the importing country", so as to avoid being judged as general trade import by the customs, which will incur additional tariffs, value-added tax and port detention costs. In case of price examination dispute, the title transfer certificate of the entrepot trade and upstream and downstream contracts shall be submitted within 3 working days to apply for customs review, so as to avoid affecting normal payment of the letter of credit.

### Answer 3

When adopting letter of credit settlement for entrepot trade, it is necessary to focus on controlling the continuity of title. In 2026, transshipment space in the international shipping market is tight, so the connection time between the first leg ship and the second leg ship shall be specified in the letter of credit to avoid delayed title transfer caused by container rolling or space shortage. In addition, the shipping company shall be required to issue a "full title controllable" ocean bill of lading, and freight forwarder bills of lading are prohibited, so as to avoid title loss caused by the freight forwarder releasing goods without a bill of lading.

In case of detention at the transshipment port, a "detention fee advance clause" shall be set in the letter of credit, clarifying that the buyer shall bear the detention fee at the transshipment port, and a 7-day buffer period for port detention shall be reserved at the same time to avoid expiration and invalidation of the letter of credit due to port detention. In addition, the title status shall be tracked in real time through the electronic title system of the shipping company to ensure compliance of bill of lading endorsement and transfer.

### Answer 4

When issuing a letter of credit for entrepot trade, it shall meet the 2026 "profit attribution" requirement for cross-border taxation, ensure that the receipt and payment amount of the letter of credit matches the profit margin of the entrepot trade, and avoid triggering BEPS (Base Erosion and Profit Shifting) investigation due to excessive difference between the receipt and payment amount and the contract profit.

In addition, if the entrepot trade involves VAT deferment, the "VAT deferment applicable clause" shall be clearly marked in the letter of credit terms, and corresponding tax filing certificates shall be provided to avoid letter of credit payment refusal due to missing tax information. At the same time, the profit retention place of entrepot trade shall be reasonably planned, and profit settlement shall be carried out through offshore accounts to reduce cross-border tax costs, but it is necessary to ensure that the receipt and payment records of the offshore account fully match the terms of the letter of credit to avoid compliance inspection by tax authorities.

### Answer 5

When issuing a letter of credit for entrepot trade, it shall comply with the 2026 message specifications of the SWIFT and CIPS systems, and the "entrepot trade settlement" code shall be clearly marked in the letter of credit message to avoid being judged as an abnormal transaction by the system and triggering freezing. In addition, it is necessary to ensure that the capital flow of receipt and payment fully matches the title flow, and it is forbidden to have a time difference of more than 30 days between "receive first, pay later" or "pay first, receive later", otherwise it will trigger compliance inspection by the foreign exchange administration.

In case of abnormal receipt and payment, the full set of documents of the entrepot trade shall be submitted to the foreign exchange administration for filing within 5 working days to apply for unfreezing. In addition, priority shall be given to using the CIPS system for letter of credit settlement to reduce exchange rate risks and message delay risks of cross-border receipt and payment.

### Answer 6

When issuing a letter of credit for entrepot trade, it is necessary to focus on avoiding "soft clause" risks. In 2026, payment refusal cases caused by letter of credit soft clauses accounted for 22% of foreign trade disputes. It is necessary to avoid setting soft clauses in the letter of credit such as "customer inspection certificate is a necessary document for negotiation" and "the issuing bank shall pay only upon the buyer's instruction", otherwise the title will be completely controlled by the buyer. In addition, a "force majeure clause" shall be specified in the letter of credit, covering emergencies such as epidemics at transshipment ports and port strikes.

If document delay is caused by force majeure, deferred payment of the letter of credit can be applied for. At the same time, a "letter of credit payment guarantee agreement" shall be signed with the agent bank. If the issuing bank refuses to pay, the agent bank shall bear the advance payment responsibility to reduce capital loss risks.

### Answer 7

When issuing a letter of credit for entrepot trade, it shall be clarified that entrepot trade does not fall into the scope of export tax rebate, so as to avoid tax correspondence investigation caused by incorrect declaration of export tax rebate. In 2026, the tax authority's inspection of export tax rebates has become stricter.

If the letter of credit receipt and payment records of entrepot trade are incorrectly included in the export tax rebate declaration system, it will trigger the "four streams consistency" inspection, and even lead to suspension of tax rebate qualification. In addition, the documents of entrepot trade shall be kept separately from those of general trade to avoid tax inspection caused by mixing. In case of incorrect declaration, the full set of documents of entrepot trade shall be submitted to the tax authority for correction within 10 working days to avoid late fees and fines.

### Answer 8

When issuing a letter of credit for entrepot trade, the settlement process shall be optimized in combination with the supply chain structure. In 2026, global supply chain fluctuation intensifies, so a "flexible clause for title transfer" shall be set in the letter of credit, allowing replacement of the second leg shipping company at the transshipment port, so as to avoid expiration of the letter of credit caused by supply chain interruption.

In addition, through the inventory linkage strategy, the inventory of entrepot goods shall be matched with the validity period of the letter of credit to avoid increase of capital occupation cost caused by inventory backlog. At the same time, the transshipment port shall be reasonably selected, and priority shall be given to ports with integrated customs clearance agreements with China, so as to reduce operation costs and risks at the transshipment port, and ensure the payment efficiency of the letter of credit and the stability of the supply chain.
