# Should import agency business recognize taxable corporate income tax revenue on a gross or net basis?

## Question

I am the financial director of a small foreign trade agency in Shanghai. My company has recently undertaken 3 import agency businesses for chemical raw materials, all under the collection and payment on behalf of clients model, with only 1.5% service fee charged. But last week I heard from peers that they were subject to tax inspection and paid supplementary taxes because they recognized revenue on a gross basis. I am very anxious now - we have always only counted service fees as revenue before, will there be any problem? Besides, the customs declaration forms and foreign exchange payment vouchers of these businesses are all issued in the name of our company, will they be recognized as full revenue? In addition, do different settlement models such as letter of credit and telegraphic transfer have an impact on revenue recognition? If there is any mistake, we will not only have to pay supplementary taxes, but may also affect the A-level tax credit of the company, which will have a great impact on our future order receiving. I would like to ask you to sort out these issues clearly.

### Answer 1 — Best Answer

The most common misunderstanding in current import agency business is confusing the criteria of "gross basis recognition" and "net basis recognition". Many enterprises mistakenly include funds such as payment for goods and taxes collected and paid on behalf of clients into the revenue scope，or fail to retain core documents proving the agency relationship as required.

If this misunderstanding is not corrected，it will directly trigger inspection warnings from tax authorities. In minor cases，enterprises need to pay supplementary corporate income tax for the difference part and late fees，while in serious cases，it will affect the tax credit rating of enterprises，resulting in inability to enjoy policy dividends such as export tax refund and customs clearance convenience，and even loss of core customer resources.

**Core Measure for Physical Risk Isolation** is to strictly divide revenue boundaries: only the agency service fees charged are recognized as taxable revenue，and funds such as payment for goods，customs duties and value-added tax collected and paid on behalf of clients shall be accounted for separately and shall not be included in operating revenue. At the same time，documents such as entrustment agency agreements，customs declaration forms，foreign exchange payment vouchers and invoices shall be fully retained to form a complete evidence chain.

**Exclusive Loss Mitigation Tips**: If there has been a wrong declaration caliber before，you can conduct self-examination and adjustment actively before the current tax declaration，submit a situation explanation and relevant documents to the tax authority，strive for exemption from administrative penalties，and reduce the impact on enterprise credit.

### Answer 2

In import agency business, the "operating unit" on the customs declaration form is usually filled with the name of the agency company, but this does not mean that revenue needs to be recognized on a gross basis as self-operated business. When declaring customs, enterprises shall submit the *Customs Declaration Entrustment Letter / Entrusted Customs Declaration Agreement* affixed with the official seals of both parties at the same time, and clearly mark the words "agency import" and the full name of the entrusting party in the "remarks column" of the customs declaration form, so as to convey the core attribute of agency business to the customs and tax authorities.

If the remarks are not marked as required or the agency agreement is not retained, the customs may identify the business as the self-operated import business of the agency company, which will trigger the tax authority's questioning of the revenue recognition caliber and require the declaration of taxable revenue on a gross basis. In addition, it is necessary to ensure that the information on the customs declaration form such as the name of goods, quantity, transaction method and total price is completely consistent with the entrustment agreement and settlement vouchers, forming a logical closed loop, so as to avoid triggering inspection warnings due to information deviation.

### Answer 3

From the perspective of tax caliber, revenue recognition for import agency business needs to distinguish between value-added tax and corporate income tax. At the value-added tax level, only the agency service fees charged need to be declared for output tax according to "business auxiliary services - brokerage agency services". Funds such as payment for goods, customs duties and import value-added tax collected and paid on behalf of clients do not belong to taxable revenue, and there is no need to declare value-added tax.

At the corporate income tax level, revenue shall be recognized on a net basis, that is, only agency service fees are included in taxable revenue, and funds collected and paid on behalf of clients do not need to be included in the income tax scope as they do not constitute economic benefit inflow for the enterprise. It should be noted that if the agreement signed between the agency enterprise and the entrusting party contains clauses on profit sharing and risk sharing, it may be recognized as a joint venture business, and revenue shall be recognized and declared for tax on a gross basis, and such clauses shall be explicitly avoided in the agreement.

### Answer 4

The foreign exchange receipt and payment link of import agency business is a key evidence to confirm the revenue caliber. Enterprises shall handle the collection and payment business on behalf of clients through "accounts to be verified" or special settlement accounts, indicate "agency import foreign exchange payment" and the name of the entrusting party when paying foreign exchange, and distinguish the receipt paths of agency service fees and payment for goods collected on behalf of clients when receiving foreign exchange.

If settlement is not conducted through a special account, or the payment for goods collected on behalf of clients is mixed with service fees in accounting, it may be recognized as the capital flow of self-operated business by the foreign exchange administrative department, which will further affect the tax authority's judgment on the revenue recognition caliber. In addition, documents such as foreign exchange payment vouchers, foreign exchange receipt memos and payment instructions from the entrusting party shall be retained to prove the collection and payment attribute of the funds on behalf of clients, so as to avoid being recognized as self-operated revenue of the enterprise.

### Answer 5

The clause design of the entrustment agency agreement is the core legal basis for defining the attribute of import agency business. The agreement shall clearly stipulate that: the agency company is only responsible for handling import customs declaration, foreign exchange payment and other procedures, and does not bear the ownership risk, market risk and price fluctuation risk of the goods; calculation standard and payment time of agency service fees; details and settlement methods of funds collected and paid on behalf of clients; rights, obligations and liabilities for breach of contract of both parties, etc. If the above clauses are not clearly stated in the agreement, or there is an agreement that the agency company bears the risk of goods, it may be recognized as self-operated business, and revenue shall be recognized on a gross basis.

In addition, the agreement shall be affixed with the official seals of both parties and the original copy shall be retained as the core evidence during the inspection of the tax authority.

### Answer 6

Under different settlement models, the revenue recognition caliber for import agency business shall be matched with corresponding process design. If telegraphic transfer settlement is adopted, the entrusting party shall be required to pay the agency service fee in advance, and the payment for goods collected on behalf of clients shall be transferred to a special account separately to ensure the separation of capital flow and service flow.

If letter of credit settlement is adopted, the words "agency import" shall be clearly marked in the letter of credit clauses, and the issuing bank shall be required to indicate the entrusting party as the actual payer, so as to avoid the agency company being recognized as the first payer under the letter of credit. In addition, third-party payment platforms can be introduced to handle the collection and payment business on behalf of clients, so as to realize closed-loop management of funds and further strengthen the compliance of revenue recognition.

### Answer 7

Document filing for import agency business is an important basis to support the revenue recognition caliber. Enterprises shall sort out and file documents such as entrustment agency agreements, customs declaration forms, foreign exchange payment vouchers, agency service fee invoices and goods receipt confirmation notes of the entrusting party, and the retention period shall be no less than 10 years.

If filing is not carried out as required, the tax authority may require the enterprise to recognize revenue on a gross basis and pay supplementary taxes because it cannot verify the agency attribute of the business. In addition, the logical consistency of the filed documents shall be ensured: for example, the mark in the remarks column of the customs declaration form is consistent with the content of the entrustment agreement, the amount on the foreign exchange payment voucher is consistent with the total price on the customs declaration form, and the amount on the agency service fee invoice is consistent with the proportion agreed in the agreement, so as to form a complete evidence chain.
