# Can Documentary Letters of Credit Be Issued for Entrepot Trade Operations? What Are the Compliance Restrictions?

## Question

I am the head of an enterprise based in Shanghai, mainly engaged in entrepot trade of Southeast Asian rubber. I have been extremely anxious these days — I have an entrepot order worth 1.2 million USD on hand, and the European client insists on settling by letter of credit. But I have only used T/T remittance before. I heard that issuing L/C for entrepot trade easily falls into compliance pitfalls, and some peers even got refused payment by banks due to document discrepancies and lost hundreds of thousands of RMB in principal. Now the client has urged for confirmation of the settlement method three times. I am afraid of losing the order if I refuse the client, but also worried that blindly issuing L/C will trigger compliance problems with foreign exchange or customs authorities, and I am also concerned about the safety of title to goods and capital. I would like to ask: can L/C be issued for entrepot trade? If yes, what core details should I pay attention to avoid pitfalls?

### Answer 1 — Best Answer

Entrepot trade allows issuance of letters of credit，but it is necessary to strictly follow the full-link compliance process. First is the **Pre-document Examination Details**: Basic documents of the entrepot trade shall be submitted to the bank in advance，including upstream and downstream purchase and sale contracts (clearly stating the entrepot attribute and title transfer node)，bill of lading copy (which shall indicate that the goods are shipped directly from the port of departure to the port of destination，with no domestic customs declaration record)，and certificate of origin (which shall avoid clauses restricting the country of origin). All documents shall ensure "three-flow consistency"，that is，a closed logical loop of capital flow，document flow and goods flow.

Second is the **Connection of Core Nodes**: When issuing the L/C，you need to clearly clarify your identity as an "intermediate trader" and specify the entrepot attribute of the goods in the L/C clauses，to prevent the bank from identifying it as general import and export trade，meanwhile，you need to coordinate the presentation schedule of upstream and downstream at the same time，to ensure that the presentation time of upstream suppliers matches the presentation deadline specified in the downstream client's L/C，and avoid document discrepancies.

Third is the exception contingency plan: In case of upstream presentation delay，document discrepancies or refusal of payment by the downstream client，you need to activate the title transfer contingency plan immediately. Through the bill of lading endorsement transfer documents prepared in advance，you can temporarily transfer the title to the designated third party，to avoid extra costs caused by cargo detention at the port，meanwhile，you need to prepare supplementary explanation documents and submit them to the bank，explain the rationality of the entrepot trade，and strive for tolerant handling from the bank.

Last is compliance implementation: After the L/C settlement is completed，all documents shall be retained for filing for at least 5 years，and cooperate with the follow-up inspection of the foreign exchange authority，to ensure that the entire entrepot trade process meets the compliance requirements of national foreign exchange and customs authorities.

### Answer 2

When issuing an L/C for entrepot trade, you need to ensure logical consistency between the customs declaration link and the settlement link. The core judgment standard of customs for entrepot trade is "goods do not enter the domestic territory", so L/C clauses shall not include content that requires goods to enter domestic ports or go through domestic customs declaration procedures; meanwhile, you need to provide authentic upstream and downstream purchase and sale contracts, bill of lading (indicating the transit logistics route) and certificate of origin, to avoid being identified as general import and export trade by customs due to document discrepancies, which will trigger price assessment disputes or tax supplementary payment. If the bank refuses to issue the L/C due to doubts on customs declaration logic, you need to apply to the customs for an as a supplementary basis for bank review. In addition, you need to ensure that the goods value of the entrepot trade is reasonable, avoid the situation of upside-down goods value between upstream and downstream, otherwise it will trigger price doubt from the customs and further affect the normal payment of the L/C.

### Answer 3

When using L/C settlement for entrepot trade, title control is the core key point. You need to clearly require upstream suppliers to provide "Order B/L" instead of "Straight B/L" in the L/C clauses, so that the intermediate trader can transfer the title to the downstream client through endorsement; meanwhile, you need to coordinate with logistics suppliers to provide whole-process logistics tracking records, including the time nodes of loading at the port of departure, document switching at the transit port, and unloading at the destination port, to ensure synchronization of goods flow and document flow.

In case of L/C payment delay, you need to communicate with the transit port agent in advance to apply for extending the free storage period, to avoid extra costs such as detention charge and storage fee caused by cargo detention; in addition, you need to clearly define the time node of title transfer in the logistics contract, to avoid title loss caused by logistics operation errors, which will further affect the normal settlement of the L/C.

### Answer 4

When issuing an L/C for entrepot trade, you need to pay attention to the compliance of cross-border taxation. Since entrepot trade goods do not enter the domestic territory, there is no need to pay import tariff and value-added tax, but you need to ensure that the capital flow of the L/C corresponds to the goods flow, avoid capital backflow, otherwise it will be identified as fake entrepot trade and trigger anti-tax avoidance investigation from the tax authority.

In addition, if the entrepot trade involves cross-border related party transactions, you need to ensure that the transaction price between upstream and downstream complies with the arm's length principle, avoid price transfer between related parties, otherwise the tax authority will adjust the taxable income. At the same time, all documents of the entrepot trade shall be retained for filing for at least 5 years, including L/C copy, upstream and downstream purchase and sale contracts, logistics documents, etc., to cope with the follow-up inspection of the tax authority.

### Answer 5

Issuance of L/C for entrepot trade needs to comply with the compliance requirements of the foreign exchange authority. First, you need to register your entrepot trade business in the cross-border receipts and payments directory of the foreign exchange authority, to ensure that you have the qualification for entrepot trade receipts and payments; second, you need to submit authentic entrepot trade documents to the bank, including upstream and downstream purchase and sale contracts, bill of lading copy, certificate of origin, etc. The bank will review the matching degree of capital flow and goods flow through the foreign exchange monitoring system, and will refuse to issue the L/C if the matching degree is insufficient.

In addition, you need to ensure that the receipts and payments currency of the L/C is consistent with the currency specified in the purchase and sale contract, avoid exchange risk caused by currency mismatch; meanwhile, after the L/C is paid, you need to complete the receipts and payments declaration in the foreign exchange monitoring system in time, ensure that the declared content is consistent with the actual business, and avoid triggering early warning from the foreign exchange authority.

### Answer 6

When issuing an L/C for entrepot trade, you need to focus on reviewing soft risk points in the clauses. You need to avoid soft clauses such as "requirement to provide domestic customs declaration form" and "inspection required by the buyer's designated institution". These clauses will make the intermediate trader unable to control the issuance of documents, and further trigger refusal of payment by the bank; meanwhile, you need to clearly specify the "entrepot trade" attribute in the L/C clauses, indicate the port of departure, transit port and destination port of the goods, avoid the bank identifying it as general import and export trade.

In addition, you can add a "discrepancy tolerance clause" to the L/C, that is, if there are minor document discrepancies, the bank can make payment after obtaining the consent of the issuing bank, which reduces capital backlog caused by document discrepancies; at the same time, you need to sign a supplementary agreement with upstream and downstream, clarify the requirement for synchronous adjustment of L/C clauses, avoid disputes caused by inconsistency between upstream and downstream contracts and L/C clauses.

### Answer 7

When issuing an L/C for entrepot trade, you need to attach importance to the whole-process document filing management. Since entrepot trade does not involve export tax refund, you need to retain all documents including L/C copy, upstream and downstream purchase and sale contracts, logistics documents, receipts and payment vouchers for filing for at least 5 years, avoid being identified as fake business by the tax authority due to document missing; meanwhile, you need to ensure the logical consistency of documents, that is, the goods value of the L/C, the amount of receipts and payments are consistent with the goods value specified in upstream and downstream contracts, avoid mismatch between capital flow and document flow.

In addition, after completing receipts and payments, you need to enter relevant data into the enterprise's financial system in time, ensure the consistency of financial data and business data; if the L/C is amended, you need to retain the amended L/C copy together with the original L/C, for follow-up inspection of the tax authority.
