# Is reasonable profit addition in entrepot trade operations compliant with customs requirements?

## Question

I am the person in charge of a foreign trade company in Shanghai specializing in entrepot trade of electronic components. I have encountered a dilemma recently: a batch of industrial-grade chips we procured from Southeast Asia was originally planned to be re-exported to our long-term cooperative client in Germany. Now our company wants to add an extra 15% profit in the entrepot link to improve quarterly returns, but I heard from peers before that some enterprises were questioned by customs during price verification for similar operations, with goods detained at the port for 12 days, paying nearly RMB 80,000 in container detention fees and liquidated damages alone, and being listed as key verification targets by the State Administration of Foreign Exchange. Now I want to seize the profit opportunity, but I am also afraid of crossing compliance red lines, such as triggering customs detention, abnormal tax declaration, or verification in foreign exchange receipt and payment? I am really anxious and want to know clearly whether profit can be added in entrepot trade at all, and how to operate it safely?

### Answer 1 — Best Answer

First of all，it should be clarified that reasonable profit addition is allowed in entrepot trade，but it must be completely based on a compliance framework. The common industry misunderstanding in the traditional mode is directly inflating profits on the customs declaration form without any value-added service support，which will directly trigger customs price verification queries，further lead to customs detention，port stagnation and even tax inspection，and will also affect the enterprise's customs credit rating，resulting in a significant decline in subsequent customs clearance efficiency.

Legal profit addition must be based on real trade background. Enterprises can declare to the tax authority in advance through **related party transaction pricing filing** to ensure that the profit level conforms to the **arm's length profit margin range** of the corresponding industry. Pre-document review must be completed before operation: the entrepot contract must clearly indicate the content of value-added services provided in the entrepot link (such as warehousing，quality inspection，logistics coordination，etc.)，and the corresponding invoice must separately mark procurement cost，value-added service fees and profit part，to avoid only marking "profit addition" alone.

In terms of access threshold，enterprises must have complete entrepot trade qualifications and no compliance violation records in the past 12 months. For dynamic calculation of return ratio，the profit addition ratio can be controlled at 10%-20% of the procurement cost (which needs to match the industry arm's length value)，and **CIPS RMB cross-border receipt and payment** can be adopted at the same time to avoid exchange rate fluctuation losses and further lock in returns. All transaction documents must be retained for more than 5 years for verification by customs and tax authorities. In case of price verification queries，supporting materials for value-added services (such as warehousing agreements，quality inspection reports，etc.) shall be provided as evidence at the first time.

### Answer 2

The core compliance premise for adding profit in the entrepot trade link is that the price conforms to customs valuation rules, that is, the transaction price must truly reflect the value-added content of the entrepot link. Customs will focus on verifying entrepot contracts, invoices, bills of lading and value-added service supporting materials during valuation.

If there is only inflated profit without corresponding support, the price query procedure will be initiated, requiring enterprises to provide price composition details, industry arm's length price comparison data, etc. If the enterprise cannot provide valid certificates within the specified time limit, customs will adopt the deductive price method or computed price method to re-approve the dutiable value, collect the differential tax retrospectively, and may impose a warning or fine at the same time. In operation, enterprises shall carry out price pre-filing with the local customs in advance, clarify the basis for profit addition (such as warehousing, sorting, quality inspection and other value-added service costs + reasonable profit), ensure that the price on the customs declaration form is consistent with the filing information, and avoid valuation risks.

### Answer 3

The tax risks involved in profit addition in entrepot trade mainly focus on two aspects: cross-border related party transaction pricing and VAT declaration. If the profit addition ratio exceeds the industry arm's length range, it may be identified as profit shifting by the tax authority, triggering BEPS (Base Erosion and Profit Shifting) investigation, requiring the enterprise to pay supplementary income tax and late fees. In addition, if the profit from the entrepot link is not included in compliant declaration, it may lead to mismatch between VAT declaration data and foreign exchange receipt and payment data, triggering tax inspection.

For compliant operation, enterprises shall apply for related party transaction pricing filing with the tax authority in advance, adopt the comparable uncontrolled price method to verify the rationality of the profit level, and optimize tax cost through VAT deferral policy. After the entrepot goods leave the country, they shall handle the deferral declaration in time to avoid capital occupation caused by paying value-added tax in advance. In addition, all transaction documents shall be retained for more than 5 years for verification by the tax authority.

### Answer 4

The foreign exchange receipt and payment compliance for profit addition in entrepot trade must meet the "three streams consistency" requirement of the State Administration of Foreign Exchange, that is, capital flow, goods flow and document flow must be matched. If the profit addition is not clearly marked in the entrepot contract, the capital amount will be inconsistent with the contract amount during foreign exchange receipt and payment, triggering the State Administration of Foreign Exchange's capital abnormality verification, and even the permission for foreign exchange receipt and payment will be suspended.

In operation, the composition of profit addition (such as value-added service fees + reasonable profit) shall be clearly agreed in the entrepot contract, the corresponding invoice shall separately mark procurement cost, value-added service fees and profit part, and RMB cross-border payment shall be completed through the CIPS system during foreign exchange receipt and payment, to avoid capital differences caused by exchange rate fluctuations. In addition, foreign exchange receipt and payment declaration shall be completed within 15 working days after the foreign exchange receipt and payment, to ensure that the declaration data is consistent with the content of the contract and invoice. In case of verification by the State Administration of Foreign Exchange, supporting materials for value-added services shall be provided in time.

### Answer 5

Relevant clauses for profit addition in entrepot trade shall be clearly agreed in the contract to avoid legal disputes. First of all, the basis for profit addition shall be clearly marked in the entrepot contract, that is, the content of value-added services provided by the re-exporter (such as goods warehousing, quality inspection, packaging, logistics coordination, etc.), to avoid simply agreeing on "profit addition", otherwise, no valid legal basis can be provided in case of disputes.

Secondly, clauses on the division of responsibilities shall be agreed in case of customs, tax or foreign exchange regulatory risks caused by profit addition, to ensure that the rights and obligations of the re-exporter and upstream and downstream customers are clear. In addition, the endorsement and transfer clauses of the bill of lading shall be clarified to ensure that the transfer of cargo rights matches the profit payment node, so as to avoid the situation that the cargo rights have been transferred but the profit has not been recovered. If related party transactions are involved, the contract clauses shall comply with the arm's length principle to avoid being identified as related party interest transmission, which will lead to legal risks.

### Answer 6

The calculation of the return ratio of profit addition in entrepot trade shall be dynamically analyzed in combination with the cost of the whole supply chain. First of all, all cost components in the entrepot link shall be clarified: procurement cost, logistics cost (sea freight, warehousing, loading and unloading), document cost, insurance cost and compliance cost, etc. The profit addition shall cover all costs and obtain reasonable returns.

In operation, a cost actuarial model can be adopted to set the profit addition ratio within the industry arm's length profit margin range (usually 10%-25%, adjusted according to different industries). At the same time, the return shall be optimized in combination with exchange rate differences and exchange rate hedging tools, for example, the exchange rate is locked through forward foreign exchange to avoid profit shrinkage caused by exchange rate fluctuations.

In addition, an inventory linkage strategy shall be established. If the entrepot goods need to be stored in the transit port, the storage time shall be reasonably controlled to reduce container detention fees and storage fees, and further increase the profit margin. Finally, the return ratio shall be reviewed and adjusted regularly, and the profit addition ratio shall be optimized according to changes in market conditions and regulatory policies.

### Answer 7

In the logistics link of profit addition in entrepot trade, the control of cargo rights and process connection shall be ensured to avoid profit loss caused by improper operation. First of all, the selection of transit ports shall give priority to logistics hub ports (such as Singapore, Hong Kong, Dubai, etc.), which have mature entrepot procedures and high customs clearance efficiency, which can reduce the risk of port detention.

Secondly, the bill of lading shall be issued as an order bill of lading to ensure the re-exporter's control over the cargo rights and avoid direct contact between upstream and downstream customers with the cargo rights. During operation, the free storage period and container detention fee standard of the transit port shall be confirmed in advance, and the loading, unloading and transshipment time of goods shall be reasonably arranged to avoid additional expenses caused by delayed transshipment.

In case of abnormal situations such as container rolling and space shortage, the emergency plan shall be activated in time, and the transit shipping company shall be replaced or the transit port shall be adjusted to ensure that the goods arrive at the destination port on time, and avoid profit deduction caused by breach of contract. In addition, entrepot trade cargo insurance shall be purchased to cover the risk of damage and loss of goods during transit, so as to ensure that profits are not lost due to accidents.
