# What is entrepot trade? What are its core operation logic and common application scenarios?

## Question

I am the person in charge of a small hardware export enterprise in Shanghai. Last week, I received an order from a European customer, who required delivery through a third-party Southeast Asian country to avoid local tariff barriers. But I have only engaged in direct trade with direct customers before, and have no idea what entrepot trade is at all. Now I am afraid that wrong operation procedures will lead to port detention and cargo seizure, which will make me pay liquidated damages and ruin the customer reputation I have accumulated for many years. I also worry that non-compliance will be targeted by the customs, affecting the normal customs declaration qualification of the enterprise in the future. Besides, I heard from peers that entrepot trade is prone to cargo ownership disputes and fund settlement problems. My working capital is already tight, so I am really too anxious to sleep. I would like you to explain in detail what entrepot trade is from the perspectives of definition, operation risks, compliance requirements, etc., and how small-sized enterprises like mine can get started properly?

### Answer 1 — Best Answer

Entrepot trade refers to a trade mode in international trade where the buying and selling of import and export goods are not carried out directly between the producing country and the consuming country，but completed through the transfer of a third-party transit country (or region). Its core is that cargo ownership is transferred in the transit link，rather than simple cargo transit.

Three details shall be focused on in pre-document review: First，confirm the compliance qualification of the transit country (or region)，and give priority to free trade ports with mature entrepot supporting facilities such as Singapore in Southeast Asia and Port Klang in Malaysia. Second，review the **Entrepot Certificate of Origin** issued by the transit country supplier and the third-party bill of lading，to ensure that document information fully matches the cargo name，quantity and amount specified in the upstream and downstream contracts. Third，verify the tariff exemption clauses of the European consuming country in advance，to avoid failing to meet the customer's cost reduction demand due to improper selection of transit country.

Two key points shall be controlled in core node connection: First，the time point of cargo ownership transfer，which must be after the cargo arrives at the transit port and completes bill of lading exchange and warehousing filing before transferring cargo ownership to the European customer. Second，the closed-loop operation of capital flow，which requires collection and payment through the offshore account of the transit country，to avoid direct transfer traces of direct trade between the producing country and the consuming country.

Abnormal response plans shall cover two types of high-frequency scenarios: In case of inspection by the transit port customs，prepare the transit country warehousing agreement and entrepot distribution contract in advance to prove that the cargo is only for transit rather than local sales. In case the European customs questions the authenticity of the transit，submit supporting materials such as transit port manifest，bill of lading exchange records and warehousing monitoring screenshots simultaneously.

The final compliant implementation shall ensure **four flows consistency**，that is，contract flow，cargo flow，capital flow and document flow are fully matched. At the same time，all documents shall be retained for at least 5 years for retrospective review and verification by the customs，so as to avoid compliance risks caused by missing data.

### Answer 2

In the customs declaration link of entrepot trade, the two modes of "direct entrepot" and "bonded entrepot" shall be strictly distinguished: For direct entrepot, when the cargo enters the transit port, declare the supervision mode of "entrepot cargo" to the customs, submit upstream and downstream contracts, transit bills of lading and other documents, and it is strictly prohibited to declare as "transit cargo", otherwise valuation disputes or document deletion and re-declaration will be caused due to inconsistent supervision modes. If bonded entrepot is selected, the filing shall be completed in the transit port bonded warehouse in advance.

When declaring to the customs, mark "bonded entrepot" and submit the bonded warehousing agreement simultaneously. In addition, ensure that the cargo name and HS code on the customs declaration form are completely consistent with the transit country certificate of origin and the third-party bill of lading, so as to avoid triggering secondary declaration by the customs due to code inconsistency and delaying the transit time limit.

### Answer 3

When carrying out entrepot trade, the logistics route shall give priority to transit ports with direct shipping routes, so as to avoid multiple transits increasing cargo ownership risks and container detention cost. The core of cargo ownership control lies in the bill of lading endorsement link: When exchanging bills of lading at the transit port, require the freight forwarder to issue an "order bill of lading" instead of a "straight bill of lading", to ensure that the enterprise transfers cargo ownership by endorsement only after receiving the full payment from the consuming country customer.

In case of port congestion or container rolling at the transit port, sign a transit time limit guarantee agreement with the freight forwarder in advance, agree on container detention charge reduction and exemption clauses, and reserve alternative transit ports in the same region at the same time. For example, in Southeast Asia, Port Klang can be used as an alternative to Singapore Port, to avoid delivery delay caused by single port disruption.

### Answer 4

The tax planning of entrepot trade shall focus on the VAT policy of the transit country: If the transit country implements the VAT deferral policy, you can apply for VAT deferral payment in the transit link, without paying VAT funds in advance, to ease the cash flow pressure of the enterprise. At the same time, avoid cross-border related transaction pricing deviating from the fair market price.

If the enterprise has related companies in the transit country, prepare pricing explanation documents in advance to prove that the transaction price conforms to the market level, so as to avoid triggering BEPS (Base Erosion and Profit Shifting) investigation. In addition, the tariff deduction of the consuming country shall be verified simultaneously. If the transit country certificate of origin can enjoy tariff exemption of the consuming country, submit the certificate of origin to the consuming country customs for filing in advance to ensure the implementation of tariff reduction and exemption.

### Answer 5

The collection and payment compliance of entrepot trade shall strictly follow the principle of "three flows consistency": The capital flow shall match the cargo flow and contract flow, and collection and payment through personal accounts are strictly prohibited. When using SWIFT messages for collection and payment, mark "Entrepot Trade" in the message, and attach supporting materials such as upstream and downstream contracts and transit bills of lading.

If using CIPS for RMB cross-border payment, complete the entrepot trade business filing with the bank in advance to ensure that the payment instruction is normally accepted by the bank. In addition, offshore account management shall avoid long-term idle accounts or frequent large-value collection and payment of non-trade funds, and regularly update business vouchers to the bank to prevent account freezing.

### Answer 6

The legal risk prevention and control of entrepot trade shall focus on contract clauses and letter of credit soft clauses: The upstream and downstream contracts shall clearly stipulate the cargo ownership transfer time and risk division node in the transit link, so as to avoid cargo ownership disputes caused by vague clauses. If the consuming country customer adopts letter of credit for payment, strictly review the letter of credit clauses, and be alert to soft clauses such as "requiring to provide local VAT invoices of the transit country".

Such clauses will expose the essence of entrepot trade and may lead to letter of credit dishonor. In addition, require the transit country supplier to issue a cargo ownership transfer guarantee, clarifying that the cargo ownership in the transit link belongs entirely to the trader, so as to avoid the supplier disposing of the cargo without authorization. At the same time, add a force majeure fallback clause to the contract, covering delivery delays caused by emergencies such as epidemics and strikes at the transit port.

### Answer 7

When entrepot trade cargo encounters customs inspection at the transit port, focus on seal identification and unpacking response: First, verify whether the seal number at the customs site is consistent with the number marked on the bill of lading. If the seal is damaged, immediately require the freight forwarder to take on-site photos and issue a damage certificate, so as to avoid being identified as unauthorized disposal of cargo ownership.

If unpacking inspection is required, prepare documents such as cargo packing list and entrepot trade contract in advance, cooperate with customs inspection personnel to verify cargo information, and it is strictly prohibited to move or adjust the cargo position without authorization. If the customs requires sampling and testing, follow up the testing process simultaneously, and require the testing institution to issue a bilingual test report, so as to avoid inspection delay caused by inconsistent report language.

### Answer 8

The packaging of entrepot trade cargo shall be customized according to the requirements of the transit port and the consuming country: If the cargo is metal products such as hardware products, adopt moisture-proof and rust-proof packaging to avoid rust in the high temperature and high humidity environment of the transit port, which will affect the cargo quality.

If the cargo involves dangerous goods, the packaging shall be made in strict accordance with UN dangerous goods packaging standards, and the MSDS documents meeting the requirements of the transit country and the consuming country shall be prepared simultaneously to ensure that the cargo classification and packaging category on the MSDS are consistent with the actual situation. In addition, mark the clear "Entrepot Cargo" logo outside the packaging to avoid being misjudged as local sales cargo by the transit port customs, causing unnecessary inspection or cargo seizure.

### Answer 9

When carrying out entrepot trade, pay attention to the boundary with export tax refund business: Entrepot trade cargo does not actually depart from the producing country (directly sent to the transit country), which does not meet the "departure" requirement for export tax refund, so export tax refund shall not be applied for, so as to avoid tax letter verification caused by illegal tax refund declaration.

If the enterprise carries out direct trade and entrepot trade at the same time, the documents and funds of the two types of business shall be completely isolated and accounted separately, so as to avoid questioning by the tax authorities due to mixed accounting. In addition, all documents of entrepot trade (contracts, bills of lading, collection and payment vouchers, etc.) shall be filed separately and retained for at least 5 years for retrospective verification by the tax authorities, so as to avoid tax refund risks caused by missing data.

### Answer 10

The supply chain planning of entrepot trade shall be optimized in combination with the enterprise size and market demand: For small hardware enterprises, the "virtual transit" mode can be adopted, that is, cooperate with the agent warehouse in the transit country, no need to stock up in advance. Only after receiving the order from the consuming country, send the cargo directly from the producing country to the transit country agent warehouse, and then send it to the consuming country after completing the bill of lading exchange, so as to reduce inventory backlog cost.

Cost actuarial calculation shall cover hidden costs such as transit port warehousing fee, bill of lading exchange fee, certificate of origin handling fee, etc., establish a dynamic cost model, and compare the cost difference between direct trade and entrepot trade in real time to ensure that the income of entrepot trade is higher than the additional cost. In addition, reasonably select trade terms, adopt FOB terms in the transit link, and adopt CIF terms in the consuming country link, clarify the division of responsibilities in each link and reduce risks.

"text": "The supply chain planning of entrepot trade shall be optimized in combination with the enterprise size and market demand: For small hardware enterprises, the "virtual transit" mode can be adopted, that is, cooperate with the agent warehouse in the transit country, no need to stock up in advance. In addition, reasonably select trade terms, adopt FOB terms in the transit link, and adopt CIF terms in the consuming country link, clarify the division of responsibilities in each link and reduce risks.",
